The Indian financial market system can be divided into two main categories: the cash segment and the derivatives segment. The cash segment has historically been a favorite of investors. In contrast, India has witnessed a significant increase in the turnover and trading volume of derivatives over the past few years. This revenue growth is considered unprecedented and meteoric, as it has surpassed the volumes of the equity segment. This level of investor interest has established derivatives as an ideal investment instrument that is more than deserving of providing investors with substantial profits. To invest in derivatives, you must have a thorough understanding of derivatives. What precisely is Derivative Trading ? Derivatives are contracts whose value is derived from an underlying asset. Contracts involving derivatives are short-term financial instruments with a fixed expiration date. The fundamental asset may consist of stocks, commodities, currencies, indices, or interest rate instruments. Trading derivatives entails the purchase and sale of these financial contracts on the market. Profit from derivatives is made by forecasting the future price movement of the underlying asset. Variations of Derivatives Futures and options are the two categories of derivatives that can be distinguished. Futures contracts are agreements between buyers and sellers to purchase and sell a specific underlying asset at a future date. Unlike futures, options contracts grant the buyer and seller the right to purchase and sell the underlying asset at a specified price at a future date. However, a contract for options does not obligate the parties to purchase and sell the underlying asset. An option contract is subdivided into a call option and put option. Distinction between futures and options contracts There is a significant distinction between futures and options contracts. In the case of options, either the buyer or the seller may exercise their right to purchase or sell the underlying asset or allow them to expire upon the contract's expiration. The buyer and the vendor are legally bound to honor a futures contract upon its expiration, and both parties must exercise the contract before its expiration. What are the prerequisites for derivatives trading ? To begin transacting in derivatives, you must satisfy the following three prerequisites: - Initially, you must have an active demat account. - You must also establish a trading account in India. - To trade in derivatives, you must maintain a minimum amount of currency in your trading account. This amount is known as margin money. In derivatives trading, what is margin money ? Derivative trading requires you to maintain a certain proportion of the value of your outstanding derivative position (total value of your holdings) as liquid cash in your trading account. This particular percentage is commonly known as "margin money." You must possess this margin money to reduce the risk exposure of the stock exchanges you trade on. In addition, it acts as a margin to minimize stockbrokers losses when they lend you the remaining amount as a loan to purchase the derivatives contract. Are there fees and taxes associated with derivative contracts ? When executing a derivative contract transaction, you must pay certain fees and taxes. Several of these are detailed below. - Commissions for broking - Stock market transaction fees - Securities Transaction Tax (STT) Integrated Goods and Services Tax (IGST). - Stamp duty Do derivatives affect the fundamental asset's price ? Given that derivatives such as futures and options derive their value from underlying assets, they can influence the short-term prices of those assets. For example, suppose the number of individuals purchasing futures and call options with a particular stock increases exponentially as the underlying asset increases. In that case, this indicates an optimistic outlook for the stock's near-term price. This increases demand and prompts investors to purchase more shares of the stock in the cash segment, resulting in a price increase. Conclusion The concept of derivative trading is both complex and intriguing. One of the primary advantages of derivatives is that trading in them does not require any specialized instruments or technologies. You can begin trading derivatives by establishing a Demat account and a trading account in India. Before entering the derivative segment, it is advisable for a trader who is just starting to conduct an adequate investigation.
